Agricultural Finance Guide

HP vs Finance Lease for Farming Equipment

A practical guide to the two most common forms of agricultural finance - and how to choose between them.

Understanding the Two Main Options

When financing farm machinery or equipment, most UK farming businesses choose between Hire Purchase (HP) and a Finance Lease. Both spread the cost over monthly payments, but they differ significantly in ownership, tax treatment, and accounting impact. Understanding the distinction is essential before signing any agreement.

When HP Is the Right Choice

You want to own the asset

If you intend to keep the machinery for its full working life, HP is the natural choice. A nominal option fee - often £1 to £150 - transfers ownership at the end.

AIA is available

The Annual Investment Allowance (currently £1 million per year for most businesses) can be used against HP assets in year one, creating a significant tax deduction upfront.

Straightforward accounting

HP is simple to understand and communicate to your bank, accountant, and any agricultural lender reviewing your balance sheet.

When Finance Lease Is the Right Choice

Lower monthly payments matter

Finance leases typically offer slightly lower monthly rentals than equivalent HP agreements, as the lender prices in an assumed residual value at the end of the term.

Your tax position favours revenue deductions

If AIA has already been used up or you want a predictable, consistent tax deduction, fully deductible finance lease rentals may suit you better.

You plan to upgrade regularly

Finance leases make it easier to hand back equipment and upgrade at the end of the primary term without having to sell the asset yourself.

FAQs

Frequently asked questions

What is the main difference between HP and finance lease for farm equipment?

With HP you own the asset outright at the end of the agreement. With a finance lease the lender retains legal ownership, though you have full use of the asset and may benefit from a secondary rental period or a share of the sale proceeds at the end.

Which is more tax-efficient - HP or finance lease?

Finance lease rentals are typically fully deductible against trading income. HP allows you to claim capital allowances (including Annual Investment Allowance). The best option depends on your tax position - always consult your accountant.

Can I claim VAT on agricultural HP and finance lease?

VAT-registered farmers can reclaim VAT on HP agreements as the asset is purchased. On a finance lease, VAT is charged on each rental payment and can be reclaimed as it arises. Operating lease payments are VAT-exempt in certain structures.

Does HP or finance lease affect my balance sheet?

HP assets appear on the balance sheet as fixed assets with a corresponding liability. Finance leases under IFRS 16 are also on-balance-sheet. Operating leases remain off-balance-sheet, which can be relevant for bank covenants.

Which option is better for a new piece of high-value farm machinery?

For high-value new machinery where ownership is desired and AIA is available, HP is often the cleaner choice. Finance lease suits businesses that prefer lower monthly payments and do not need to claim capital allowances.
